Moderating GDP Growth Faces Rising Inflation Amid Fiscal Policy Tensions

As we approach the end of 2026, the US economy finds itself at a crucial juncture. After enjoying a period of steady GDP growth – averaging 2.5% in the first three quarters of 2026 – the most recent data suggests a moderation in GDP expansion. Preliminary estimates from the Bureau of Economic Analysis put Q4 GDP growth at just 1.8%, down from 2.2% in Q3. Uneven economic recovery in key sectors and a halt in fiscal stimulus present as the primary drivers of this slowed momentum.

In contrast, inflation has been rising at a worryingly fast pace. The Consumer Price Index (CPI) soared to 3.5% in September, exceeding expectations and recording the highest level since 2021. Commodity prices, especially those related to energy and food, have persistently remained elevated, exerting additional pressure on inflationary trends.

However, the unemployment rate remains at a historically low level of 4.3%, implying a tight labour market. Rising wages, evidence of this market tightness, pose another challenge to inflation. While this scenario typically incites an interest rate reaction from the Federal Reserve, the decisionmaking is complicated by the moderating GDP growth – a higher interest rate could potentially stifle economic growth further.

The recent turmoil also casts the fiscal policy of the US into the spotlight. Government spending, supported by substantial pandemics-era fiscal stimulus, played a significant role in post-pandemic recovery and GDP growth. However, with these packages now nearing their end, fresh debates about the efficacy and possibility of future fiscal interventions have been ignited. An impasse in Congress over increasing public debt levels further clouds the future of such interventions.

Looking forward, institutional investors and financial professionals find themselves in an environment requiring shrewd decision-making and careful portfolio rebalancing. Remaining cautious of inflation risks becomes paramount. Nevertheless, opportunities lie in sectors resistant or beneficial to inflation, such as technology and commodities, respectively. The direction of future fiscal policies and Federal Reserve decisions will be pivotal to our economic narrative into 2027. Thus, vigilance and agility are integral in this looming era of uncertainty.
